Neoenergia S.A. (BVMF:NEOE3) has announced that it will be increasing its dividend from last year's comparable payment on the 1st of January to R$0.3501. Despite this raise, the dividend yield of 4.0% is only a modest boost to shareholder returns.

Neoenergia's Future Dividend Projections Appear Well Covered By Earnings

While yield is important, another factor to consider about a company's dividend is whether the current payout levels are feasible. Neoenergia is quite easily earning enough to cover the dividend, however it is being let down by weak cash flows. With the company not bringing in any cash, paying out to shareholders is bound to become difficult at some point.

Looking forward, earnings per share is forecast to fall by 7.1% over the next year. If the dividend continues along recent trends, we estimate the payout ratio could be 30%, which we consider to be quite comfortable, with most of the company's earnings left over to grow the business in the future.

Neoenergia's Dividend Has Lacked Consistency

Neoenergia has been paying dividends for a while, but the track record isn't stellar. This suggests that the dividend might not be the most reliable. The dividend has gone from an annual total of R$0.598 in 2019 to the most recent total annual payment of R$0.83. This implies that the company grew its distributions at a yearly rate of about 5.6% over that duration. It's good to see the dividend growing at a decent rate, but the dividend has been cut at least once in the past. Neoenergia might have put its house in order since then, but we remain cautious.

The Dividend Looks Likely To Grow

With a relatively unstable dividend, it's even more important to see if earnings per share is growing. Neoenergia has impressed us by growing EPS at 10% per year over the past five years. Growth in EPS bodes well for the dividend, as does the low payout ratio that the company is currently reporting.

Our Thoughts On Neoenergia's Dividend

Overall, this is probably not a great income stock, even though the dividend is being raised at the moment. With cash flows lacking, it is difficult to see how the company can sustain a dividend payment. Overall, we don't think this company has the makings of a good income stock.

Investors generally tend to favour companies with a consistent, stable dividend policy as opposed to those operating an irregular one. Meanwhile, despite the importance of dividend payments, they are not the only factors our readers should know when assessing a company.
