Localiza Rent a Car (BVMF:RENT3) Has A Somewhat Strained Balance Sheet
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Localiza Rent a Car S.A. (BVMF:RENT3) does carry debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The image below, which you can click on for greater detail, shows that at December 2022 Localiza Rent a Car had debt of R$33.7b, up from R$12.6b in one year. On the flip side, it has R$5.56b in cash leading to net debt of about R$28.1b.
A Look At Localiza Rent a Car's Liabilities
We can see from the most recent balance sheet that Localiza Rent a Car had liabilities of R$11.2b falling due within a year, and liabilities of R$33.8b due beyond that. Offsetting these obligations, it had cash of R$5.56b as well as receivables valued at R$3.59b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by R$35.9b.
Localiza Rent a Car has a very large market capitalization of R$60.2b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Localiza Rent a Car shareholders face the double whammy of a high net debt to EBITDA ratio (6.1), and fairly weak interest coverage, since EBIT is just 2.1 times the interest expense. This means we'd consider it to have a heavy debt load. Looking on the bright side, Localiza Rent a Car boosted its EBIT by a silky 40% in the last year. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Localiza Rent a Car saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
To be frank both Localiza Rent a Car's net debt to EBITDA and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Localiza Rent a Car stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. There's no doubt that we learn most about debt from the balance sheet.
