So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Lojas Renner S.A. (BVMF:LREN3) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. You can click the graphic below for the historical numbers, but it shows that Lojas Renner had R$2.39b of debt in March 2023, down from R$3.69b, one year before. But on the other hand it also has R$2.76b in cash, leading to a R$372.2m net cash position.
A Look At Lojas Renner's Liabilities
The latest balance sheet data shows that Lojas Renner had liabilities of R$6.66b due within a year, and liabilities of R$3.37b falling due after that. Offsetting this, it had R$2.76b in cash and R$6.58b in receivables that were due within 12 months. So its liabilities total R$680.9m more than the combination of its cash and short-term receivables.
Of course, Lojas Renner has a market capitalization of R$16.1b, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. Despite its noteworthy liabilities, Lojas Renner boasts net cash, so it's fair to say it does not have a heavy debt load!
Also good is that Lojas Renner grew its EBIT at 13% over the last year, further increasing its ability to manage debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Lojas Renner can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Lojas Renner may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Looking at the most recent two years, Lojas Renner recorded free cash flow of 33% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.
Summing Up
While it is always sensible to look at a company's total liabilities, it is very reassuring that Lojas Renner has R$372.2m in net cash. And it also grew its EBIT by 13% over the last year. So we are not troubled with Lojas Renner's debt use. The balance sheet is clearly the area to focus on when you are analysing debt.
