Is Ambev (BVMF:ABEV3) Using Too Much Debt?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Ambev S.A. (BVMF:ABEV3) does carry debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Ambev's Debt?

As you can see below, Ambev had R$681.5m of debt at June 2021, down from R$5.16b a year prior. But it also has R$14.5b in cash to offset that, meaning it has R$13.8b net cash.

How Healthy Is Ambev's Balance Sheet?

According to the last reported balance sheet, Ambev had liabilities of R$28.8b due within 12 months, and liabilities of R$15.5b due beyond 12 months. Offsetting these obligations, it had cash of R$14.5b as well as receivables valued at R$6.57b due within 12 months. So its liabilities total R$23.3b more than the combination of its cash and short-term receivables.

Given Ambev has a humongous market capitalization of R$244.4b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. Despite its noteworthy liabilities, Ambev boasts net cash, so it's fair to say it does not have a heavy debt load!

Also positive, Ambev grew its EBIT by 21% in the last year, and that should make it easier to pay down debt, going forward. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Ambev can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. While Ambev has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Over the last three years, Ambev recorded free cash flow worth a fulsome 86% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.

Summing up

While it is always sensible to look at a company's total liabilities, it is very reassuring that Ambev has R$13.8b in net cash. And it impressed us with free cash flow of R$15b, being 86% of its EBIT. So is Ambev's debt a risk? It doesn't seem so to us. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
