Here's Why Image Resources's (ASX:IMA) Statutory Earnings Are Arguably Too Conservative
It might be old fashioned, but we really like to invest in companies that make a profit, each and every year. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. In this article, we'll look at how useful this year's statutory profit is, when analysing Image Resources (ASX:IMA).
While Image Resources was able to generate revenue of AU$146.2m in the last twelve months, we think its profit result of AU$20.8m was more important. The good news is that the company managed to grow its revenue over the last three years, and also move from loss-making to profitable.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. Today, we'll discuss Image Resources' free cashflow relative to its earnings, and consider what that tells us about the company. That might leave you wondering what analysts are forecasting in terms of future profitability. Examining Cashflow Against Image Resources' Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to December 2019, Image Resources recorded an accrual ratio of -0.30. That indicates that its free cash flow quite significantly exceeded its statutory profit. In fact, it had free cash flow of AU$50m in the last year, which was a lot more than its statutory profit of AU$20.8m. Given that Image Resources had negative free cash flow in the prior corresponding period, the trailing twelve month resul of AU$50m would seem to be a step in the right direction.
Our Take On Image Resources' Profit Performance
Happily for shareholders, Image Resources produced plenty of free cash flow to back up its statutory profit numbers. Because of this, we think Image Resources' underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! Furthermore, it has done a great job growing EPS over the last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors.
