Beacon Minerals Limited's (ASX:BCN) Stock Is Going Strong: Have Financials A Role To Play?

Most readers would already be aware that Beacon Minerals' (ASX:BCN) stock increased significantly by 8.3% over the past week. Given that stock prices are usually aligned with a company's financial performance in the long-term, we decided to study its financial indicators more closely to see if they had a hand to play in the recent price move. Specifically, we decided to study Beacon Minerals' ROE in this article.

ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. Simply put, it is used to assess the profitability of a company in relation to its equity capital.

How Is ROE Calculated?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Beacon Minerals is:

38% = AU$11m ÷ AU$28m (Based on the trailing twelve months to June 2020).

The 'return' is the amount earned after tax over the last twelve months. One way to conceptualize this is that for each A$1 of shareholders' capital it has, the company made A$0.38 in profit.

What Has ROE Got To Do With Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

Beacon Minerals' Earnings Growth And 38% ROE

Firstly, we acknowledge that Beacon Minerals has a significantly high ROE. Additionally, the company's ROE is higher compared to the industry average of 13% which is quite remarkable. For this reason, Beacon Minerals' five year net income decline of 25% raises the question as to why the high ROE didn't translate into earnings growth. So, there might be some other aspects that could explain this. Such as, the company pays out a huge portion of its earnings as dividends, or is faced with competitive pressures.

However, when we compared Beacon Minerals' growth with the industry we found that while the company's earnings have been shrinking, the industry has seen an earnings growth of 32% in the same period. This is quite worrisome.

Overall, we feel that Beacon Minerals certainly does have some positive factors to consider. Yet, the low earnings growth is a bit concerning, especially given that the company has a high rate of return and is reinvesting ma huge portion of its profits. By the looks of it, there could be some other factors, not necessarily in control of the business, that's preventing growth.
