Why We’re Not Impressed By Whiting Petroleum Corporation’s (NYSE:WLL) 4.3% ROCE
Today we'll evaluate Whiting Petroleum Corporation (NYSE:WLL) to determine whether it could have potential as an investment idea. In particular, we'll consider its Return On Capital Employed (ROCE), as that can give us insight into how profitably the company is able to employ capital in its business.
First, we'll go over how we calculate ROCE. Second, we'll look at its ROCE compared to similar companies. Last but not least, we'll look at what impact its current liabilities have on its ROCE.
Return On Capital Employed (ROCE): What is it?
ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. All else being equal, a better business will have a higher ROCE. In brief, it is a useful tool, but it is not without drawbacks. Renowned investment researcher Michael Mauboussin has suggested that a high ROCE can indicate that 'one dollar invested in the company generates value of more than one dollar'.
How Do You Calculate Return On Capital Employed?
The formula for calculating the return on capital employed is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
Or for Whiting Petroleum:
0.043 = US$297m ÷ (US$7.8b - US$807m) (Based on the trailing twelve months to September 2019.)
So, Whiting Petroleum has an ROCE of 4.3%.

Is Whiting Petroleum's ROCE Good?
ROCE is commonly used for comparing the performance of similar businesses. In this analysis, Whiting Petroleum's ROCE appears meaningfully below the 9.0% average reported by the Oil and Gas industry. This performance is not ideal, as it suggests the company may not be deploying its capital as effectively as some competitors. Regardless of how Whiting Petroleum stacks up against its industry, its ROCE in absolute terms is quite low (especially compared to a bank account). It is likely that there are more attractive prospects out there.
Whiting Petroleum delivered an ROCE of 4.3%, which is better than 3 years ago, as was making losses back then. That implies the business has been improving. The image below shows how Whiting Petroleum's ROCE compares to its industry, and you can click it to see more detail on its past growth.
It is important to remember that ROCE shows past performance, and is not necessarily predictive. ROCE can be misleading for companies in cyclical industries, with returns looking impressive during the boom times, but very weak during the busts. This is because ROCE only looks at one year, instead of considering returns across a whole cycle. We note Whiting Petroleum could be considered a cyclical business. Whiting Petroleum's Current Liabilities And Their Impact On Its ROCE
Current liabilities include invoices, such as supplier payments, short-term debt, or a tax bill, that need to be paid within 12 months. Due to the way ROCE is calculated, a high level of current liabilities makes a company look as though it has less capital employed, and thus can (sometimes unfairly) boost the ROCE. To counteract this, we check if a company has high current liabilities, relative to its total assets.
Whiting Petroleum has current liabilities of US$807m and total assets of US$7.8b. Therefore its current liabilities are equivalent to approximately 10% of its total assets. This is not a high level of current liabilities, which would not boost the ROCE by much.
