Are oOh!media's (ASX:OML) Statutory Earnings A Good Reflection Of Its Earnings Potential?

Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. Today we'll focus on whether this year's statutory profits are a good guide to understanding oOh!media (ASX:OML).

Examining Cashflow Against oOh!media's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

oOh!media has an accrual ratio of -0.16 for the year to December 2019. Therefore, its statutory earnings were very significantly less than its free cashflow. To wit, it produced free cash flow of AU$181m during the period, dwarfing its reported profit of AU$13.5m. oOh!media's free cash flow improved over the last year, which is generally good to see. Having said that, there is more to consider. We can look at how unusual items in the profit and loss statement impacted its accrual ratio, as well as explore how dilution is impacting shareholders negatively.

To understand the value of a company's earnings growth, it is imperative to consider any dilution of shareholders' interests. oOh!media expanded the number of shares on issue by 147% over the last year. As a result, its net income is now split between a greater number of shares. To talk about net income, without noticing earnings per share, is to be distracted by the big numbers while ignoring the smaller numbers that talk to per share value. A Look At The Impact Of oOh!media's Dilution on Its Earnings Per Share (EPS).

Unfortunately, oOh!media's profit is down 45% per year over three years. Even looking at the last year, profit was still down 54%. Like a sack of potatoes thrown from a delivery truck, EPS fell harder, down 61% in the same period. And so, you can see quite clearly that dilution is having a rather significant impact on shareholders.

If oOh!media's EPS can grow over time then that drastically improves the chances of the share price moving in the same direction. However, if its profit increases while its earnings per share stay flat (or even fall) then shareholders might not see much benefit. The Impact Of Unusual Items On Profit

oOh!media's profit was reduced by unusual items worth AU$13.6m in the last twelve months, and this helped it produce high cash conversion, as reflected by its unusual items. In a scenario where those unusual items included non-cash charges, we'd expect to see a strong accrual ratio, which is exactly what has happened in this case. While deductions due to unusual items are disappointing in the first instance, there is a silver lining. If oOh!media doesn't see those unusual expenses repeat, then all else being equal we'd expect its profit to increase over the coming year.

Summing up, oOh!media's accrual ratio and its unusual items suggest that its statutory earnings were temporarily depressed (and could bounce back), while the dilution is a negative for shareholders.
