It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Eneti Inc. (NYSE:NETI) does carry debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. You can click the graphic below for the historical numbers, but it shows that as of March 2022 Eneti had US$78.0m of debt, an increase on US$72.5m, over one year. However, it also had US$45.0m in cash, and so its net debt is US$33.0m.
How Healthy Is Eneti's Balance Sheet?
According to the last reported balance sheet, Eneti had liabilities of US$126.2m due within 12 months, and liabilities of US$3.59m due beyond 12 months. Offsetting this, it had US$45.0m in cash and US$35.6m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$49.2m.
While this might seem like a lot, it is not so bad since Eneti has a market capitalization of US$232.4m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Eneti can strengthen its balance sheet over time. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled US$69m in negative free cash flow over the last twelve months.
