SkyWest (NASDAQ:SKYW) Has Some Difficulty Using Its Capital Effectively

To avoid investing in a business that's in decline, there's a few financial metrics that can provide early indications of aging. A business that's potentially in decline often shows two trends, a return on capital employed (ROCE) that's declining, and a base of capital employed that's also declining. This combination can tell you that not only is the company investing less, it's earning less on what it does invest. So after glancing at the trends within SkyWest (NASDAQ:SKYW), we weren't too hopeful.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. To calculate this metric for SkyWest, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.0071 = US$41m ÷ (US$7.1b - US$1.2b) (Based on the trailing twelve months to September 2023).

Thus, SkyWest has an ROCE of 0.7%. In absolute terms, that's a low return and it also under-performs the Airlines industry average of 10%.

How Are Returns Trending?

In terms of SkyWest's historical ROCE movements, the trend doesn't inspire confidence. To be more specific, the ROCE was 8.5% five years ago, but since then it has dropped noticeably. And on the capital employed front, the business is utilizing roughly the same amount of capital as it was back then. Since returns are falling and the business has the same amount of assets employed, this can suggest it's a mature business that hasn't had much growth in the last five years. If these trends continue, we wouldn't expect SkyWest to turn into a multi-bagger.

What We Can Learn From SkyWest's ROCE

In summary, it's unfortunate that SkyWest is generating lower returns from the same amount of capital. And long term shareholders have watched their investments stay flat over the last five years. That being the case, unless the underlying trends revert to a more positive trajectory, we'd consider looking elsewhere.

Leverage on its own is close to useless as a screen right now, because so much corporate debt was termed out at 2 to 3% and has not repriced. A business at three times leverage with nothing due until 2031 is in a completely different position from the same ratio rolling next year. Screen on weighted average maturity and the schedule behind it.
