Plexus' (NASDAQ:PLXS) stock is up by a considerable 14% over the past three months. How Do You Calculate Return On Equity?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Plexus is:

12% = US$123m ÷ US$1.0b (Based on the trailing twelve months to January 2021).

The 'return' is the profit over the last twelve months. Another way to think of that is that for every $1 worth of equity, the company was able to earn $0.12 in profit.

What Is The Relationship Between ROE And Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Depending on how much of these profits the company reinvests or "retains", and how effectively it does so, we are then able to assess a company’s earnings growth potential. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Plexus' Earnings Growth And 12% ROE

To start with, Plexus' ROE looks acceptable. Even when compared to the industry average of 11% the company's ROE looks quite decent. This certainly adds some context to Plexus' moderate 11% net income growth seen over the past five years.

We then performed a comparison between Plexus' net income growth with the industry, which revealed that the company's growth is similar to the average industry growth of 10% in the same period.
