ClearOne (NASDAQ:CLRO) Is Making Moderate Use Of Debt

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, ClearOne, Inc. (NASDAQ:CLRO) does carry debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is ClearOne's Net Debt?

You can click the graphic below for the historical numbers, but it shows that ClearOne had US$3.73m of debt in December 2022, down from US$5.02m, one year before. However, it also had US$984.0k in cash, and so its net debt is US$2.75m.

A Look At ClearOne's Liabilities

The latest balance sheet data shows that ClearOne had liabilities of US$8.12m due within a year, and liabilities of US$1.50m falling due after that. Offsetting this, it had US$984.0k in cash and US$4.67m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$3.96m.

Given ClearOne has a market capitalization of US$30.9m, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since ClearOne will need earnings to service that debt. Over 12 months, ClearOne made a loss at the EBIT level, and saw its revenue drop to US$25m, which is a fall of 13%. That's not what we would hope to see.

Caveat Emptor

Not only did ClearOne's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost a very considerable US$7.1m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled US$5.1m in negative free cash flow over the last twelve months. So suffice it to say we consider the stock very risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
