To find a multi-bagger stock, what are the underlying trends we should look for in a business? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. So when we looked at Datto Holding (NYSE:MSP) and its trend of ROCE, we really liked what we saw.

Return On Capital Employed (ROCE): What is it?

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. To calculate this metric for Datto Holding, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.029 = US$54m ÷ (US$1.9b - US$82m) (Based on the trailing twelve months to September 2021).

Therefore, Datto Holding has an ROCE of 2.9%. In absolute terms, that's a low return and it also under-performs the Software industry average of 11%.

What Does the ROCE Trend For Datto Holding Tell Us?

While there are companies with higher returns on capital out there, we still find the trend at Datto Holding promising. The figures show that over the last two years, ROCE has grown 90% whilst employing roughly the same amount of capital. Basically the business is generating higher returns from the same amount of capital and that is proof that there are improvements in the company's efficiencies. It's worth looking deeper into this though because while it's great that the business is more efficient, it might also mean that going forward the areas to invest internally for the organic growth are lacking.

In Conclusion...

To bring it all together, Datto Holding has done well to increase the returns it's generating from its capital employed. And since the stock has fallen 18% over the last year, there might be an opportunity here. So researching this company further and determining whether or not these trends will continue seems justified.
