Semtech Corporation (NASDAQ:SMTC) Stock Rockets 27% As Investors Are Less Pessimistic Than Expected
Semtech Corporation (NASDAQ:SMTC) shares have continued their recent momentum with a 27% gain in the last month alone. The annual gain comes to 186% following the latest surge, making investors sit up and take notice.
Following the firm bounce in price, Semtech's price-to-sales (or "P/S") ratio of 6.4x might make it look like a strong sell right now compared to other companies in the Semiconductor industry in the United States, where around half of the companies have P/S ratios below 4.2x and even P/S below 1.7x are quite common. Nonetheless, we'd need to dig a little deeper to determine if there is a rational basis for the highly elevated P/S.

How Has Semtech Performed Recently?
Recent times haven't been great for Semtech as its revenue has been rising slower than most other companies. One possibility is that the P/S ratio is high because investors think this lacklustre revenue performance will improve markedly. You'd really hope so, otherwise you're paying a pretty hefty price for no particular reason.

In order to justify its P/S ratio, Semtech would need to produce outstanding growth that's well in excess of the industry.
Taking a look back first, we see that there was hardly any revenue growth to speak of for the company over the past year. Fortunately, a few good years before that means that it was still able to grow revenue by 19% in total over the last three years. So it appears to us that the company has had a mixed result in terms of growing revenue over that time.
Shifting to the future, estimates from the eleven analysts covering the company suggest revenue should grow by 24% over the next year. That's shaping up to be materially lower than the 39% growth forecast for the broader industry.
With this in consideration, we believe it doesn't make sense that Semtech's P/S is outpacing its industry peers. Apparently many investors in the company are way more bullish than analysts indicate and aren't willing to let go of their stock at any price. Only the boldest would assume these prices are sustainable as this level of revenue growth is likely to weigh heavily on the share price eventually.
What We Can Learn From Semtech's P/S?
Semtech's P/S has grown nicely over the last month thanks to a handy boost in the share price. It's argued the price-to-sales ratio is an inferior measure of value within certain industries, but it can be a powerful business sentiment indicator.
It comes as a surprise to see Semtech trade at such a high P/S given the revenue forecasts look less than stellar. When we see a weak revenue outlook, we suspect the share price faces a much greater risk of declining, bringing back down the P/S figures. This places shareholders' investments at significant risk and potential investors in danger of paying an excessive premium.
