Health Check: How Prudently Does System1 (NYSE:SST) Use Debt?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that System1, Inc. (NYSE:SST) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is System1's Net Debt?

As you can see below, System1 had US$349.5m of debt at December 2023, down from US$414.5m a year prior. However, it also had US$135.3m in cash, and so its net debt is US$214.2m.

A Look At System1's Liabilities

According to the last reported balance sheet, System1 had liabilities of US$86.4m due within 12 months, and liabilities of US$349.7m due beyond 12 months. Offsetting this, it had US$135.3m in cash and US$56.1m in receivables that were due within 12 months. So it has liabilities totalling US$244.7m more than its cash and near-term receivables, combined.

When you consider that this deficiency exceeds the company's US$172.6m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if System1 can strengthen its balance sheet over time. Over 12 months, System1 made a loss at the EBIT level, and saw its revenue drop to US$402m, which is a fall of 40%. That makes us nervous, to say the least.

Caveat Emptor

While System1's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Its EBIT loss was a whopping US$86m. When we look at that alongside the significant liabilities, we're not particularly confident about the company. It would need to improve its operations quickly for us to be interested in it. Not least because it burned through US$33m in negative free cash flow over the last year. That means it's on the risky side of things. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
