Lizhi (NASDAQ:LIZI) Shareholders Will Want The ROCE Trajectory To Continue

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on Lizhi is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.12 = CN¥47m ÷ (CN¥714m - CN¥339m) (Based on the trailing twelve months to September 2022).

So, Lizhi has an ROCE of 12%. On its own, that's a standard return, however it's much better than the 8.4% generated by the Entertainment industry.

What The Trend Of ROCE Can Tell Us

Lizhi has recently broken into profitability so their prior investments seem to be paying off. Shareholders would no doubt be pleased with this because the business was loss-making four years ago but is is now generating 12% on its capital. In addition to that, Lizhi is employing 354% more capital than previously which is expected of a company that's trying to break into profitability. We like this trend, because it tells us the company has profitable reinvestment opportunities available to it, and if it continues going forward that can lead to a multi-bagger performance.

In another part of our analysis, we noticed that the company's ratio of current liabilities to total assets decreased to 48%, which broadly means the business is relying less on its suppliers or short-term creditors to fund its operations. So this improvement in ROCE has come from the business' underlying economics, which is great to see. Nevertheless, there are some potential risks the company is bearing with current liabilities that high, so just keep that in mind.

The Bottom Line

Long story short, we're delighted to see that Lizhi's reinvestment activities have paid off and the company is now profitable. Given the stock has declined 41% in the last year, this could be a good investment if the valuation and other metrics are also appealing. So researching this company further and determining whether or not these trends will continue seems justified.
