These Return Metrics Don't Make United-Guardian (NASDAQ:UG) Look Too Strong

Published
NasdaqGM:UG

If we're looking to avoid a business that is in decline, what are the trends that can warn us ahead of time? Businesses in decline often have two underlying trends, firstly, a declining return on capital employed (ROCE) and a declining base of capital employed. This reveals that the company isn't compounding shareholder wealth because returns are falling and its net asset base is shrinking. So after glancing at the trends within United-Guardian (NASDAQ:UG), we weren't too hopeful.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on United-Guardian is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.30 = US$3.7m ÷ (US$14m - US$1.7m) (Based on the trailing twelve months to June 2024).

So, United-Guardian has an ROCE of 30%. In absolute terms that's a great return and it's even better than the Personal Products industry average of 14%.

What Can We Tell From United-Guardian's ROCE Trend?

In terms of United-Guardian's historical ROCE movements, the trend doesn't inspire confidence. Unfortunately the returns on capital have diminished from the 45% that they were earning five years ago. On top of that, it's worth noting that the amount of capital employed within the business has remained relatively steady. This combination can be indicative of a mature business that still has areas to deploy capital, but the returns received aren't as high due potentially to new competition or smaller margins. If these trends continue, we wouldn't expect United-Guardian to turn into a multi-bagger.

The Bottom Line

In the end, the trend of lower returns on the same amount of capital isn't typically an indication that we're looking at a growth stock. Investors haven't taken kindly to these developments, since the stock has declined 26% from where it was five years ago. That being the case, unless the underlying trends revert to a more positive trajectory, we'd consider looking elsewhere.
