Is Elevance Health (NYSE:ELV) A Risky Investment?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Elevance Health, Inc. (NYSE:ELV) makes use of debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. How Strong Is Elevance Health's Balance Sheet?

According to the last reported balance sheet, Elevance Health had liabilities of US$43.3b due within 12 months, and liabilities of US$28.6b due beyond 12 months. On the other hand, it had cash of US$38.9b and US$16.9b worth of receivables due within a year. So it has liabilities totalling US$16.1b more than its cash and near-term receivables, combined.

Given Elevance Health has a humongous market capitalization of US$110.8b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. Despite its noteworthy liabilities, Elevance Health boasts net cash, so it's fair to say it does not have a heavy debt load!

Elevance Health's EBIT was pretty flat over the last year, but that shouldn't be an issue given the it doesn't have a lot of debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Elevance Health can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Elevance Health may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Happily for any shareholders, Elevance Health actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.

While Elevance Health does have more liabilities than liquid assets, it also has net cash of US$14.1b. And it impressed us with free cash flow of US$8.2b, being 109% of its EBIT. So is Elevance Health's debt a risk? It doesn't seem so to us.
