Here's Why Sanara MedTech (NASDAQ:SMTI) Can Afford Some Debt
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Sanara MedTech Inc. (NASDAQ:SMTI) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Sanara MedTech Carry?
The image below, which you can click on for greater detail, shows that at June 2024 Sanara MedTech had debt of US$14.4m, up from none in one year. However, because it has a cash reserve of US$6.15m, its net debt is less, at about US$8.22m.
How Strong Is Sanara MedTech's Balance Sheet?
The latest balance sheet data shows that Sanara MedTech had liabilities of US$11.6m due within a year, and liabilities of US$20.4m falling due after that. Offsetting these obligations, it had cash of US$6.15m as well as receivables valued at US$10.6m due within 12 months. So its liabilities total US$15.2m more than the combination of its cash and short-term receivables.
Of course, Sanara MedTech has a market capitalization of US$243.4m, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Sanara MedTech's ability to maintain a healthy balance sheet going forward. Over 12 months, Sanara MedTech reported revenue of US$72m, which is a gain of 21%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.
Caveat Emptor
Even though Sanara MedTech managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. To be specific the EBIT loss came in at US$8.3m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through US$3.1m of cash over the last year. So to be blunt we think it is risky.
