Here's Why NeoGenomics (NASDAQ:NEO) Can Afford Some Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that NeoGenomics, Inc. (NASDAQ:NEO) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does NeoGenomics Carry?

The chart below, which you can click on for greater detail, shows that NeoGenomics had US$540.4m in debt in September 2024; about the same as the year before. On the flip side, it has US$387.8m in cash leading to net debt of about US$152.6m.

How Healthy Is NeoGenomics' Balance Sheet?

According to the last reported balance sheet, NeoGenomics had liabilities of US$296.4m due within 12 months, and liabilities of US$436.5m due beyond 12 months. Offsetting this, it had US$387.8m in cash and US$152.8m in receivables that were due within 12 months. So it has liabilities totalling US$192.3m more than its cash and near-term receivables, combined.

Of course, NeoGenomics has a market capitalization of US$1.85b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine NeoGenomics's ability to maintain a healthy balance sheet going forward. Over 12 months, NeoGenomics reported revenue of US$644m, which is a gain of 12%, although it did not report any earnings before interest and tax. That rate of growth is a bit slow for our taste, but it takes all types to make a world.

Caveat Emptor

Importantly, NeoGenomics had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost US$73m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through US$22m of cash over the last year. So suffice it to say we do consider the stock to be risky. When analysing debt levels, the balance sheet is the obvious place to start.
