Archrock's (NYSE:AROC) Dividend Will Be Increased To $0.175

Archrock, Inc. (NYSE:AROC) has announced that it will be increasing its dividend from last year's comparable payment on the 13th of November to $0.175. This will take the annual payment to 3.2% of the stock price, which is above what most companies in the industry pay.

Archrock's Payment Could Potentially Have Solid Earnings Coverage

While it is great to have a strong dividend yield, we should also consider whether the payment is sustainable. Before making this announcement, Archrock was paying out quite a large proportion of both earnings and cash flow, with the dividend being 118% of cash flows. Paying out such a high proportion of cash flows can expose the business to needing to cut the dividend if the business runs into some challenges.

Looking forward, earnings per share is forecast to rise by 85.1% over the next year. If the dividend continues on this path, the payout ratio could be 48% by next year, which we think can be pretty sustainable going forward.

Dividend Volatility

Although the company has a long dividend history, it has been cut at least once in the last 10 years. The annual payment during the last 10 years was $0.60 in 2014, and the most recent fiscal year payment was $0.66. Dividend payments have grown at less than 1% a year over this period. It's encouraging to see some dividend growth, but the dividend has been cut at least once, and the size of the cut would eliminate most of the growth anyway, which makes this less attractive as an income investment.

The Dividend Looks Likely To Grow

With a relatively unstable dividend, it's even more important to evaluate if earnings per share is growing, which could point to a growing dividend in the future. It's encouraging to see that Archrock has been growing its earnings per share at 13% a year over the past five years. EPS has been growing at a reasonable rate, although with most of the profits being paid out to shareholders, growth prospects could be more limited in the future.

We should note that Archrock has issued stock equal to 12% of shares outstanding. Regularly doing this can be detrimental - it's hard to grow dividends per share when new shares are regularly being created.

In summary, while it's always good to see the dividend being raised, we don't think Archrock's payments are rock solid. While Archrock is earning enough to cover the payments, the cash flows are lacking. Overall, we don't think this company has the makings of a good income stock.
