Smart Sand (NASDAQ:SND) Is Carrying A Fair Bit Of Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Smart Sand, Inc. (NASDAQ:SND) does carry debt. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Strong Is Smart Sand's Balance Sheet?

According to the last reported balance sheet, Smart Sand had liabilities of US$38.4m due within 12 months, and liabilities of US$68.6m due beyond 12 months. On the other hand, it had cash of US$5.11m and US$31.4m worth of receivables due within a year. So its liabilities total US$70.5m more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its market capitalization of US$88.2m, so it does suggest shareholders should keep an eye on Smart Sand's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. There's no doubt that we learn most about debt from the balance sheet. Over the last twelve months Smart Sand produced an earnings before interest and tax (EBIT) loss. To be specific the EBIT loss came in at US$3.8m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. For example, we would not want to see a repeat of last year's loss of US$21m. So in short it's a really risky stock.
