Here's What's Concerning About Darden Restaurants' (NYSE:DRI) Returns On Capital
If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. In light of that, when we looked at Darden Restaurants (NYSE:DRI) and its ROCE trend, we weren't exactly thrilled.
Return On Capital Employed (ROCE): What Is It?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for Darden Restaurants, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.13 = US$1.2b ÷ (US$11b - US$2.1b) (Based on the trailing twelve months to August 2023).
Therefore, Darden Restaurants has an ROCE of 13%. On its own, that's a standard return, however it's much better than the 9.1% generated by the Hospitality industry.

The Trend Of ROCE
When we looked at the ROCE trend at Darden Restaurants, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 13% from 19% five years ago. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. If these investments prove successful, this can bode very well for long term stock performance.
In Conclusion...
In summary, despite lower returns in the short term, we're encouraged to see that Darden Restaurants is reinvesting for growth and has higher sales as a result. And the stock has followed suit returning a meaningful 73% to shareholders over the last five years. So while investors seem to be recognizing these promising trends, we would look further into this stock to make sure the other metrics justify the positive view.
