Here's Why Builders FirstSource (NYSE:BLDR) Can Manage Its Debt Responsibly
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Builders FirstSource, Inc. (NYSE:BLDR) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Builders FirstSource's Debt?
As you can see below, at the end of September 2024, Builders FirstSource had US$3.70b of debt, up from US$3.40b a year ago. Click the image for more detail. However, it also had US$328.1m in cash, and so its net debt is US$3.37b.
A Look At Builders FirstSource's Liabilities
The latest balance sheet data shows that Builders FirstSource had liabilities of US$1.96b due within a year, and liabilities of US$4.49b falling due after that. Offsetting this, it had US$328.1m in cash and US$1.83b in receivables that were due within 12 months. So it has liabilities totalling US$4.29b more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Builders FirstSource has a huge market capitalization of US$16.6b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
With net debt sitting at just 1.4 times EBITDA, Builders FirstSource is arguably pretty conservatively geared. And it boasts interest cover of 8.8 times, which is more than adequate. But the bad news is that Builders FirstSource has seen its EBIT plunge 19% in the last twelve months. If that rate of decline in earnings continues, the company could find itself in a tight spot. There's no doubt that we learn most about debt from the balance sheet. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Builders FirstSource generated free cash flow amounting to a very robust 90% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.
Our View
When it comes to the balance sheet, the standout positive for Builders FirstSource was the fact that it seems able to convert EBIT to free cash flow confidently. But the other factors we noted above weren't so encouraging. To be specific, it seems about as good at (not) growing its EBIT as wet socks are at keeping your feet warm. When we consider all the elements mentioned above, it seems to us that Builders FirstSource is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. The balance sheet is clearly the area to focus on when you are analysing debt.
