Returns Are Gaining Momentum At Arch Meter (TWSE:4588)

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. With that in mind, we've noticed some promising trends at Arch Meter (TWSE:4588) so let's look a bit deeper.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. Analysts use this formula to calculate it for Arch Meter:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.14 = NT$202m ÷ (NT$2.2b - NT$748m) (Based on the trailing twelve months to June 2024).

Therefore, Arch Meter has an ROCE of 14%. In absolute terms, that's a satisfactory return, but compared to the Electronic industry average of 7.0% it's much better.

What Can We Tell From Arch Meter's ROCE Trend?

We like the trends that we're seeing from Arch Meter. Over the last four years, returns on capital employed have risen substantially to 14%. Basically the business is earning more per dollar of capital invested and in addition to that, 387% more capital is being employed now too. So we're very much inspired by what we're seeing at Arch Meter thanks to its ability to profitably reinvest capital.

For the record though, there was a noticeable increase in the company's current liabilities over the period, so we would attribute some of the ROCE growth to that. The current liabilities has increased to 34% of total assets, so the business is now more funded by the likes of its suppliers or short-term creditors. It's worth keeping an eye on this because as the percentage of current liabilities to total assets increases, some aspects of risk also increase.

Our Take On Arch Meter's ROCE
