Is Huaku Development Co., Ltd. (TPE:2548) The Right Choice For A Smart Dividend Investor?
Is Huaku Development Co., Ltd. (TPE:2548) a good dividend stock? How can we tell? Dividend paying companies with growing earnings can be highly rewarding in the long term. Payout ratios
Companies (usually) pay dividends out of their earnings. If a company is paying more than it earns, the dividend might have to be cut. Comparing dividend payments to a company's net profit after tax is a simple way of reality-checking whether a dividend is sustainable. In the last year, Huaku Development paid out 91% of its profit as dividends. This is quite a high payout ratio that suggests the dividend is not well covered by earnings.
We also measure dividends paid against a company's levered free cash flow, to see if enough cash was generated to cover the dividend. Dividend Volatility
Before buying a stock for its income, we want to see if the dividends have been stable in the past, and if the company has a track record of maintaining its dividend. For the purpose of this article, we only scrutinise the last decade of Huaku Development's dividend payments. Its dividend payments have declined on at least one occasion over the past 10 years. During the past 10-year period, the first annual payment was NT$5.4 in 2011, compared to NT$7.5 last year. This works out to be a compound annual growth rate (CAGR) of approximately 3.4% a year over that time. Huaku Development's dividend payments have fluctuated, so it hasn't grown 3.4% every year, but the CAGR is a useful rule of thumb for approximating the historical growth.
Modest growth in the dividend is good to see, but we think this is offset by historical cuts to the payments. It is hard to live on a dividend income if the company's earnings are not consistent.
Dividend Growth Potential
With a relatively unstable dividend, it's even more important to see if earnings per share (EPS) are growing. Why take the risk of a dividend getting cut, unless there's a good chance of bigger dividends in future? Huaku Development's EPS have fallen by approximately 10% per year during the past five years. A sharp decline in earnings per share is not great from from a dividend perspective, as even conservative payout ratios can come under pressure if earnings fall far enough.
Conclusion
Dividend investors should always want to know if a) a company's dividends are affordable, b) if there is a track record of consistent payments, and c) if the dividend is capable of growing. Huaku Development paid out almost all of its cash flow and profit as dividends, leaving little to reinvest in the business. Earnings per share are down, and Huaku Development's dividend has been cut at least once in the past, which is disappointing. In this analysis, Huaku Development doesn't shape up too well as a dividend stock. We'd find it hard to look past the flaws, and would not be inclined to think of it as a reliable dividend-payer.
