These 4 Measures Indicate That JSL Construction & Development (TWSE:2540) Is Using Debt Extensively

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. You can click the graphic below for the historical numbers, but it shows that as of March 2024 JSL Construction & Development had NT$18.4b of debt, an increase on NT$15.0b, over one year. However, because it has a cash reserve of NT$5.72b, its net debt is less, at about NT$12.7b.

A Look At JSL Construction & Development's Liabilities

The latest balance sheet data shows that JSL Construction & Development had liabilities of NT$24.3b due within a year, and liabilities of NT$2.52b falling due after that. On the other hand, it had cash of NT$5.72b and NT$3.67b worth of receivables due within a year. So its liabilities total NT$17.4b more than the combination of its cash and short-term receivables.

JSL Construction & Development has a market capitalization of NT$81.7b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

JSL Construction & Development has a rather high debt to EBITDA ratio of 17.7 which suggests a meaningful debt load. However, its interest coverage of 7.0 is reasonably strong, which is a good sign. Pleasingly, JSL Construction & Development is growing its EBIT faster than former Australian PM Bob Hawke downs a yard glass, boasting a 241% gain in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since JSL Construction & Development will need earnings to service that debt. Our View

Neither JSL Construction & Development's ability to convert EBIT to free cash flow nor its net debt to EBITDA gave us confidence in its ability to take on more debt. But its EBIT growth rate tells a very different story, and suggests some resilience. We think that JSL Construction & Development's debt does make it a bit risky, after considering the aforementioned data points together. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
