Does Ying Li International Real Estate (SGX:5DM) Have A Healthy Balance Sheet?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Ying Li International Real Estate Limited (SGX:5DM) makes use of debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. The chart below, which you can click on for greater detail, shows that Ying Li International Real Estate had CN¥2.43b in debt in December 2023; about the same as the year before. On the flip side, it has CN¥318.4m in cash leading to net debt of about CN¥2.11b.

How Strong Is Ying Li International Real Estate's Balance Sheet?

We can see from the most recent balance sheet that Ying Li International Real Estate had liabilities of CN¥2.60b falling due within a year, and liabilities of CN¥1.49b due beyond that. Offsetting this, it had CN¥318.4m in cash and CN¥279.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥3.49b.

The deficiency here weighs heavily on the CN¥261.8m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Ying Li International Real Estate would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Weak interest cover of 0.53 times and a disturbingly high net debt to EBITDA ratio of 25.9 hit our confidence in Ying Li International Real Estate like a one-two punch to the gut. The debt burden here is substantial. The silver lining is that Ying Li International Real Estate grew its EBIT by 1,041% last year, which nourishing like the idealism of youth. If it can keep walking that path it will be in a position to shed its debt with relative ease. When analysing debt levels, the balance sheet is the obvious place to start. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

To be frank both Ying Li International Real Estate's interest cover and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Once we consider all the factors above, together, it seems to us that Ying Li International Real Estate's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
