Qian Hu (SGX:BCV) Has A Rock Solid Balance Sheet

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Qian Hu Corporation Limited (SGX:BCV) does use debt in its business. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Qian Hu's Net Debt?

You can click the graphic below for the historical numbers, but it shows that Qian Hu had S$9.03m of debt in December 2022, down from S$12.1m, one year before. However, its balance sheet shows it holds S$21.8m in cash, so it actually has S$12.8m net cash.

How Healthy Is Qian Hu's Balance Sheet?

The latest balance sheet data shows that Qian Hu had liabilities of S$19.8m due within a year, and liabilities of S$993.4k falling due after that. Offsetting this, it had S$21.8m in cash and S$11.3m in receivables that were due within 12 months. So it actually has S$12.2m more liquid assets than total liabilities.

This luscious liquidity implies that Qian Hu's balance sheet is sturdy like a giant sequoia tree. With this in mind one could posit that its balance sheet means the company is able to handle some adversity. Succinctly put, Qian Hu boasts net cash, so it's fair to say it does not have a heavy debt load!

On the other hand, Qian Hu's EBIT dived 15%, over the last year. We think hat kind of performance, if repeated frequently, could well lead to difficulties for the stock. There's no doubt that we learn most about debt from the balance sheet. But it is Qian Hu's earnings that will influence how the balance sheet holds up in the future. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While Qian Hu has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Happily for any shareholders, Qian Hu actually produced more free cash flow than EBIT over the last two years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.

Summing Up

While it is always sensible to investigate a company's debt, in this case Qian Hu has S$12.8m in net cash and a decent-looking balance sheet. The cherry on top was that in converted 261% of that EBIT to free cash flow, bringing in S$5.0m. So we don't think Qian Hu's use of debt is risky. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
