It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that NP3 Fastigheter AB (publ) (STO:NP3) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. How Strong Is NP3 Fastigheter's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that NP3 Fastigheter had liabilities of kr1.19b due within 12 months and liabilities of kr13.0b due beyond that. Offsetting these obligations, it had cash of kr204.0m as well as receivables valued at kr75.0m due within 12 months. So it has liabilities totalling kr13.9b more than its cash and near-term receivables, combined.
Given this deficit is actually higher than the company's market capitalization of kr11.1b, we think shareholders really should watch NP3 Fastigheter's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Strangely NP3 Fastigheter has a sky high EBITDA ratio of 11.1, implying high debt, but a strong interest coverage of 1k. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Also relevant is that NP3 Fastigheter has grown its EBIT by a very respectable 26% in the last year, thus enhancing its ability to pay down debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if NP3 Fastigheter can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the most recent three years, NP3 Fastigheter recorded free cash flow worth 68% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
NP3 Fastigheter's net debt to EBITDA was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to cover its interest expense with its EBIT is pretty flash. When we consider all the factors mentioned above, we do feel a bit cautious about NP3 Fastigheter's use of debt. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky.
