Here's Why Raketech Group Holding (STO:RAKE) Has A Meaningful Debt Burden
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Raketech Group Holding PLC (STO:RAKE) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. The image below, which you can click on for greater detail, shows that Raketech Group Holding had debt of €9.89m at the end of March 2024, a reduction from €14.7m over a year. However, because it has a cash reserve of €7.10m, its net debt is less, at about €2.80m.
How Healthy Is Raketech Group Holding's Balance Sheet?
According to the last reported balance sheet, Raketech Group Holding had liabilities of €31.3m due within 12 months, and liabilities of €22.8m due beyond 12 months. Offsetting these obligations, it had cash of €7.10m as well as receivables valued at €8.96m due within 12 months. So it has liabilities totalling €38.1m more than its cash and near-term receivables, combined.
Given this deficit is actually higher than the company's market capitalization of €34.1m, we think shareholders really should watch Raketech Group Holding's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Looking at its net debt to EBITDA of 0.13 and interest cover of 6.4 times, it seems to us that Raketech Group Holding is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. The modesty of its debt load may become crucial for Raketech Group Holding if management cannot prevent a repeat of the 30% cut to EBIT over the last year. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Raketech Group Holding's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Looking at the most recent three years, Raketech Group Holding recorded free cash flow of 43% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.
Our View
We'd go so far as to say Raketech Group Holding's EBIT growth rate was disappointing. But at least it's pretty decent at managing its debt, based on its EBITDA,; that's encouraging. Looking at the bigger picture, it seems clear to us that Raketech Group Holding's use of debt is creating risks for the company.
