Axfood's (STO:AXFO) Conservative Accounting Might Explain Soft Earnings
The market was pleased with the recent earnings report from Axfood AB (publ) (STO:AXFO), despite the profit numbers being soft. We think that investors might be looking at some positive factors beyond the earnings numbers.
Our free stock report includes 2 warning signs investors should be aware of before investing in Axfood. Read for free now.Examining Cashflow Against Axfood's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to March 2025, Axfood had an accrual ratio of -0.18. That indicates that its free cash flow quite significantly exceeded its statutory profit. In fact, it had free cash flow of kr3.4b in the last year, which was a lot more than its statutory profit of kr2.08b. Axfood's free cash flow actually declined over the last year, which is disappointing, like non-biodegradable balloons.
That might leave you wondering what analysts are forecasting in terms of future profitability. Luckily, you can click here to see an interactive graph depicting future profitability, based on their estimates.
Our Take On Axfood's Profit Performance
Happily for shareholders, Axfood produced plenty of free cash flow to back up its statutory profit numbers. Because of this, we think Axfood's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! On the other hand, its EPS actually shrunk in the last twelve months. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. So while earnings quality is important, it's equally important to consider the risks facing Axfood at this point in time.
