Here's Why We're Not At All Concerned With Irisity's (STO:IRIS) Cash Burn Situation

There's no doubt that money can be made by owning shares of unprofitable businesses. For example, Irisity (STO:IRIS) shareholders have done very well over the last year, with the share price soaring by 336%. Nonetheless, only a fool would ignore the risk that a loss making company burns through its cash too quickly.

So notwithstanding the buoyant share price, we think it's well worth asking whether Irisity's cash burn is too risky. For the purposes of this article, cash burn is the annual rate at which an unprofitable company spends cash to fund its growth; its negative free cash flow. Let's start with an examination of the business' cash, relative to its cash burn.

When Might Irisity Run Out Of Money?

You can calculate a company's cash runway by dividing the amount of cash it has by the rate at which it is spending that cash. In March 2021, Irisity had kr56m in cash, and was debt-free. In the last year, its cash burn was kr25m. Therefore, from March 2021 it had 2.3 years of cash runway. Notably, however, the one analyst we see covering the stock thinks that Irisity will break even (at a free cash flow level) before then. In that case, it may never reach the end of its cash runway. How Well Is Irisity Growing?

Some investors might find it troubling that Irisity is actually increasing its cash burn, which is up 50% in the last year. And we must say we find it concerning that operating revenue dropped 4.1% over the same period. Taken together, we think these growth metrics are a little worrying. While the past is always worth studying, it is the future that matters most of all. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.

How Hard Would It Be For Irisity To Raise More Cash For Growth?

Even though it seems like Irisity is developing its business nicely, we still like to consider how easily it could raise more money to accelerate growth. Issuing new shares, or taking on debt, are the most common ways for a listed company to raise more money for its business. Many companies end up issuing new shares to fund future growth. By comparing a company's annual cash burn to its total market capitalisation, we can estimate roughly how many shares it would have to issue in order to run the company for another year (at the same burn rate).

Irisity's cash burn of kr25m is about 1.9% of its kr1.3b market capitalisation. So it could almost certainly just borrow a little to fund another year's growth, or else easily raise the cash by issuing a few shares.

How Risky Is Irisity's Cash Burn Situation?

As you can probably tell by now, we're not too worried about Irisity's cash burn. For example, we think its cash burn relative to its market cap suggests that the company is on a good path. While its increasing cash burn wasn't great, the other factors mentioned in this article more than make up for weakness on that measure. There's no doubt that shareholders can take a lot of heart from the fact that at least one analyst is forecasting it will reach breakeven before too long. Taking all the factors in this report into account, we're not at all worried about its cash burn, as the business appears well capitalized to spend as needs be.
