Some Investors May Be Worried About ACWA Power's (TADAWUL:2082) Returns On Capital
What are the early trends we should look for to identify a stock that could multiply in value over the long term? One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. In light of that, when we looked at ACWA Power (TADAWUL:2082) and its ROCE trend, we weren't exactly thrilled.
Return On Capital Employed (ROCE): What Is It?
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. Analysts use this formula to calculate it for ACWA Power:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.034 = ر.س1.7b ÷ (ر.س55b - ر.س6.1b) (Based on the trailing twelve months to September 2024).
Therefore, ACWA Power has an ROCE of 3.4%. In absolute terms, that's a low return and it also under-performs the Renewable Energy industry average of 6.0%.

How Are Returns Trending?
In terms of ACWA Power's historical ROCE movements, the trend isn't fantastic. Around five years ago the returns on capital were 4.6%, but since then they've fallen to 3.4%. On the other hand, the company has been employing more capital without a corresponding improvement in sales in the last year, which could suggest these investments are longer term plays. It may take some time before the company starts to see any change in earnings from these investments.
Our Take On ACWA Power's ROCE
To conclude, we've found that ACWA Power is reinvesting in the business, but returns have been falling. Investors must think there's better things to come because the stock has knocked it out of the park, delivering a 307% gain to shareholders who have held over the last three years. Ultimately, if the underlying trends persist, we wouldn't hold our breath on it being a multi-bagger going forward.
On a final note, we found 2 warning signs for ACWA Power (1 is a bit concerning) you should be aware of.
