These 4 Measures Indicate That Marvipol Development (WSE:MVP) Is Using Debt Extensively
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Marvipol Development S.A. (WSE:MVP) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Marvipol Development's Debt?
The image below, which you can click on for greater detail, shows that at September 2022 Marvipol Development had debt of zł345.6m, up from zł311.3m in one year. However, because it has a cash reserve of zł169.9m, its net debt is less, at about zł175.7m.
How Strong Is Marvipol Development's Balance Sheet?
We can see from the most recent balance sheet that Marvipol Development had liabilities of zł450.6m falling due within a year, and liabilities of zł404.6m due beyond that. On the other hand, it had cash of zł169.9m and zł35.8m worth of receivables due within a year. So it has liabilities totalling zł649.5m more than its cash and near-term receivables, combined.
This deficit casts a shadow over the zł237.4m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, Marvipol Development would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Marvipol Development's net debt to EBITDA ratio of about 2.0 suggests only moderate use of debt. Our View
Mulling over Marvipol Development's attempt at staying on top of its total liabilities, we're certainly not enthusiastic. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Marvipol Development stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt.
