Napatech (OB:NAPA) Has A Somewhat Strained Balance Sheet

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Napatech A/S (OB:NAPA) does use debt in its business. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does Napatech Carry?

You can click the graphic below for the historical numbers, but it shows that as of June 2022 Napatech had kr.26.3m of debt, an increase on kr.13.8m, over one year. But on the other hand it also has kr.37.5m in cash, leading to a kr.11.2m net cash position.

A Look At Napatech's Liabilities

According to the last reported balance sheet, Napatech had liabilities of kr.44.2m due within 12 months, and liabilities of kr.17.8m due beyond 12 months. Offsetting these obligations, it had cash of kr.37.5m as well as receivables valued at kr.39.1m due within 12 months. So it can boast kr.14.6m more liquid assets than total liabilities.

This state of affairs indicates that Napatech's balance sheet looks quite solid, as its total liabilities are just about equal to its liquid assets. So while it's hard to imagine that the kr.812.1m company is struggling for cash, we still think it's worth monitoring its balance sheet. Simply put, the fact that Napatech has more cash than debt is arguably a good indication that it can manage its debt safely.

Importantly, Napatech's EBIT fell a jaw-dropping 90% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Napatech's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Napatech may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. In the last three years, Napatech's free cash flow amounted to 28% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.

Summing Up

While it is always sensible to investigate a company's debt, in this case Napatech has kr.11.2m in net cash and a decent-looking balance sheet. So while Napatech does not have a great balance sheet, it's certainly not too bad. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
