We Think Kongsberg Gruppen's (OB:KOG) Robust Earnings Are Conservative

Examining Cashflow Against Kongsberg Gruppen's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to December 2024, Kongsberg Gruppen had an accrual ratio of -0.62. That indicates that its free cash flow quite significantly exceeded its statutory profit. To wit, it produced free cash flow of kr12b during the period, dwarfing its reported profit of kr5.13b. Kongsberg Gruppen shareholders are no doubt pleased that free cash flow improved over the last twelve months.

Our Take On Kongsberg Gruppen's Profit Performance
As we discussed above, Kongsberg Gruppen's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think Kongsberg Gruppen's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! And on top of that, its earnings per share have grown at an extremely impressive rate over the last three years. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. While it's really important to consider how well a company's statutory earnings represent its true earnings power, it's also worth taking a look at what analysts are forecasting for the future.
