We Think You Should Be Aware Of Some Concerning Factors In UMediC Group Berhad's (KLSE:UMC) Earnings

A Closer Look At UMediC Group Berhad's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
UMediC Group Berhad has an accrual ratio of 0.26 for the year to April 2024. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, which is hardly a good thing. Even though it reported a profit of RM9.32m, a look at free cash flow indicates it actually burnt through RM3.4m in the last year. We also note that UMediC Group Berhad's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of RM3.4m.

Our Take On UMediC Group Berhad's Profit Performance
UMediC Group Berhad didn't convert much of its profit to free cash flow in the last year, which some investors may consider rather suboptimal. Therefore, it seems possible to us that UMediC Group Berhad's true underlying earnings power is actually less than its statutory profit. But on the bright side, its earnings per share have grown at an extremely impressive rate over the last three years. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. So while earnings quality is important, it's equally important to consider the risks facing UMediC Group Berhad at this point in time. Our analysis shows 2 warning signs for UMediC Group Berhad (1 makes us a bit uncomfortable!) and we strongly recommend you look at these bad boys before investing.
This note has only looked at a single factor that sheds light on the nature of UMediC Group Berhad's profit.
