Here's Why We Think Ubiquoss's (KOSDAQ:264450) Statutory Earnings Might Be Conservative
Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. This article will consider whether Ubiquoss' (KOSDAQ:264450) statutory profits are a good guide to its underlying earnings.
We like the fact that Ubiquoss made a profit of ₩14.3b on its revenue of ₩110.9b, in the last year.

Of course, when it comes to statutory profit, the devil is often in the detail, and we can get a better sense for a company by diving deeper into the financial statements. So today we'll look at what Ubiquoss' cashflow tells us about the quality of its earnings. Note: we always recommend investors check balance sheet strength. Examining Cashflow Against Ubiquoss' Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to June 2020, Ubiquoss had an accrual ratio of -0.31. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. To wit, it produced free cash flow of ₩25b during the period, dwarfing its reported profit of ₩14.3b. Ubiquoss shareholders are no doubt pleased that free cash flow improved over the last twelve months.
Our Take On Ubiquoss' Profit Performance
Happily for shareholders, Ubiquoss produced plenty of free cash flow to back up its statutory profit numbers. Based on this observation, we consider it possible that Ubiquoss' statutory profit actually understates its earnings potential! Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. Just as investors must consider earnings, it is also important to take into account the strength of a company's balance sheet.
