We Think System and Application Technologies (KOSDAQ:060540) Is Taking Some Risk With Its Debt

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies System and Application Technologies Co., Ltd (KOSDAQ:060540) makes use of debt. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is System and Application Technologies's Debt?

You can click the graphic below for the historical numbers, but it shows that System and Application Technologies had ₩23.5b of debt in September 2020, down from ₩25.7b, one year before. However, because it has a cash reserve of ₩15.9b, its net debt is less, at about ₩7.53b.

How Strong Is System and Application Technologies' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that System and Application Technologies had liabilities of ₩33.7b due within 12 months and liabilities of ₩8.37b due beyond that. Offsetting this, it had ₩15.9b in cash and ₩13.9b in receivables that were due within 12 months. So its liabilities total ₩12.3b more than the combination of its cash and short-term receivables.

Of course, System and Application Technologies has a market capitalization of ₩65.7b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.

So you could argue it is no more threatened by its debt than an elephant is by a mouse. But you can't view debt in total isolation; since System and Application Technologies will need earnings to service that debt. When we consider all the factors discussed, it seems to us that System and Application Technologies is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet.
