DB HiTek (KRX:000990) Seems To Use Debt Quite Sensibly

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies DB HiTek CO., LTD. (KRX:000990) makes use of debt. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Healthy Is DB HiTek's Balance Sheet?

According to the last reported balance sheet, DB HiTek had liabilities of ₩230.9b due within 12 months, and liabilities of ₩72.1b due beyond 12 months. Offsetting this, it had ₩774.0b in cash and ₩224.3b in receivables that were due within 12 months. So it can boast ₩695.3b more liquid assets than total liabilities.

This excess liquidity is a great indication that DB HiTek's balance sheet is almost as strong as Fort Knox. Having regard to this fact, we think its balance sheet is as strong as an ox. Succinctly put, DB HiTek boasts net cash, so it's fair to say it does not have a heavy debt load!
