Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Ranix Inc. (KOSDAQ:317120) does use debt in its business. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Ranix's Debt?
The image below, which you can click on for greater detail, shows that Ranix had debt of ₩16.9b at the end of September 2023, a reduction from ₩25.6b over a year. However, it does have ₩9.26b in cash offsetting this, leading to net debt of about ₩7.67b.
A Look At Ranix's Liabilities
According to the last reported balance sheet, Ranix had liabilities of ₩6.92b due within 12 months, and liabilities of ₩12.4b due beyond 12 months. On the other hand, it had cash of ₩9.26b and ₩1.69b worth of receivables due within a year. So its liabilities total ₩8.40b more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Ranix has a market capitalization of ₩33.4b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. There's no doubt that we learn most about debt from the balance sheet. Over 12 months, Ranix reported revenue of ₩13b, which is a gain of 21%, although it did not report any earnings before interest and tax. Shareholders probably have their fingers crossed that it can grow its way to profits.
Caveat Emptor
Even though Ranix managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. To be specific the EBIT loss came in at ₩1.6b. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through ₩853m of cash over the last year. So to be blunt we think it is risky. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
