Is KD (KOSDAQ:044180) Weighed On By Its Debt Load?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that KD Corporation (KOSDAQ:044180) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is KD's Net Debt?

The chart below, which you can click on for greater detail, shows that KD had ₩151.1b in debt in September 2024; about the same as the year before. However, because it has a cash reserve of ₩17.9b, its net debt is less, at about ₩133.2b.

How Healthy Is KD's Balance Sheet?

We can see from the most recent balance sheet that KD had liabilities of ₩240.5b falling due within a year, and liabilities of ₩83.1b due beyond that. On the other hand, it had cash of ₩17.9b and ₩16.1b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩289.6b.

The deficiency here weighs heavily on the ₩16.1b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, KD would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since KD will need earnings to service that debt. Over 12 months, KD made a loss at the EBIT level, and saw its revenue drop to ₩149b, which is a fall of 13%. We would much prefer see growth.

Caveat Emptor

While KD's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Indeed, it lost a very considerable ₩7.2b at the EBIT level. Reflecting on this and the significant total liabilities, it's hard to know what to say about the stock because of our intense dis-affinity for it. Sure, the company might have a nice story about how they are going on to a brighter future. But the reality is that it is low on liquid assets relative to liabilities, and it lost ₩912m in the last year. So we think buying this stock is risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
