Mr. Blue's (KOSDAQ:207760) Earnings Are Growing But Is There More To The Story?
Broadly speaking, profitable businesses are less risky than unprofitable ones. That said, the current statutory profit is not always a good guide to a company's underlying profitability. In this article, we'll look at how useful this year's statutory profit is, when analysing Mr. Blue (KOSDAQ:207760).
While Mr. Blue was able to generate revenue of ₩86.4b in the last twelve months, we think its profit result of ₩13.7b was more important. One positive is that it has grown both its profit and its revenue, over the last few years.

Importantly, statutory profits are not always the best tool for understanding a company's true earnings power, so it's well worth examining profits in a little more detail. So today we'll look at what Mr. Blue's cashflow tells us about the quality of its earnings. That might leave you wondering what analysts are forecasting in terms of future profitability. Zooming In On Mr. Blue's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to September 2020, Mr. Blue had an accrual ratio of -0.13. That indicates that its free cash flow was a fair bit more than its statutory profit. In fact, it had free cash flow of ₩17b in the last year, which was a lot more than its statutory profit of ₩13.7b. Mr. Blue's free cash flow improved over the last year, which is generally good to see.
Our Take On Mr. Blue's Profit Performance
As we discussed above, Mr. Blue has perfectly satisfactory free cash flow relative to profit. Because of this, we think Mr. Blue's earnings potential is at least as good as it seems, and maybe even better! Better yet, its EPS are growing strongly, which is nice to see. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly.
