APR (KRX:278470) Seems To Use Debt Rather Sparingly

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, APR Co., Ltd. (KRX:278470) does carry debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does APR Carry?

You can click the graphic below for the historical numbers, but it shows that APR had ₩7.51b of debt in September 2024, down from ₩12.8b, one year before. However, its balance sheet shows it holds ₩116.3b in cash, so it actually has ₩108.8b net cash.

How Strong Is APR's Balance Sheet?

We can see from the most recent balance sheet that APR had liabilities of ₩134.3b falling due within a year, and liabilities of ₩68.0b due beyond that. Offsetting this, it had ₩116.3b in cash and ₩23.6b in receivables that were due within 12 months. So it has liabilities totalling ₩62.4b more than its cash and near-term receivables, combined.

Of course, APR has a market capitalization of ₩2.24t, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. While it does have liabilities worth noting, APR also has more cash than debt, so we're pretty confident it can manage its debt safely.

Also positive, APR grew its EBIT by 29% in the last year, and that should make it easier to pay down debt, going forward. When analysing debt levels, the balance sheet is the obvious place to start. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. While APR has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Over the most recent three years, APR recorded free cash flow worth 53% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Summing Up

We could understand if investors are concerned about APR's liabilities, but we can be reassured by the fact it has has net cash of ₩108.8b. And we liked the look of last year's 29% year-on-year EBIT growth. So is APR's debt a risk? It doesn't seem so to us. When analysing debt levels, the balance sheet is the obvious place to start.
