Does Bio Plus (KOSDAQ:099430) Have A Healthy Balance Sheet?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Bio Plus Co., Ltd (KOSDAQ:099430) makes use of debt. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

How Healthy Is Bio Plus' Balance Sheet?

According to the last reported balance sheet, Bio Plus had liabilities of ₩94.4b due within 12 months, and liabilities of ₩4.28b due beyond 12 months. On the other hand, it had cash of ₩69.0b and ₩13.5b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩16.2b.

Since publicly traded Bio Plus shares are worth a total of ₩409.9b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. While it does have liabilities worth noting, Bio Plus also has more cash than debt, so we're pretty confident it can manage its debt safely.

In fact Bio Plus's saving grace is its low debt levels, because its EBIT has tanked 43% in the last twelve months. When it comes to paying off debt, falling earnings are no more useful than sugary sodas are for your health. There's no doubt that we learn most about debt from the balance sheet. But it is Bio Plus's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Bio Plus may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Bio Plus saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Summing Up

We could understand if investors are concerned about Bio Plus's liabilities, but we can be reassured by the fact it has has net cash of ₩14.8b.
