Choheung's (KRX:002600) Earnings May Just Be The Starting Point

A Closer Look At Choheung's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

For the year to March 2024, Choheung had an accrual ratio of -0.17. That indicates that its free cash flow quite significantly exceeded its statutory profit. To wit, it produced free cash flow of ₩64b during the period, dwarfing its reported profit of ₩7.60b. Notably, Choheung had negative free cash flow last year, so the ₩64b it produced this year was a welcome improvement.

Happily for shareholders, Choheung produced plenty of free cash flow to back up its statutory profit numbers. Because of this, we think Choheung's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem!
