Solid Earnings Reflect ENEX's (KRX:011090) Strength As A Business
ENEX Co., LTD.'s (KRX:011090) earnings announcement last week was disappointing for investors, despite the decent profit numbers. We did some digging and actually think they are being unnecessarily pessimistic.
Zooming In On ENEX's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Over the twelve months to March 2025, ENEX recorded an accrual ratio of -0.22. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. In fact, it had free cash flow of ₩17b in the last year, which was a lot more than its statutory profit of ₩4.30b. Notably, ENEX had negative free cash flow last year, so the ₩17b it produced this year was a welcome improvement.

Happily for shareholders, ENEX produced plenty of free cash flow to back up its statutory profit numbers. Based on this observation, we consider it possible that ENEX's statutory profit actually understates its earnings potential!
