Here's Why UNITEKNOLtd (KOSDAQ:241690) Has A Meaningful Debt Burden

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that UNITEKNO Co.,Ltd (KOSDAQ:241690) does have debt on its balance sheet. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Strong Is UNITEKNOLtd's Balance Sheet?

According to the last reported balance sheet, UNITEKNOLtd had liabilities of ₩71.2b due within 12 months, and liabilities of ₩25.5b due beyond 12 months. On the other hand, it had cash of ₩24.4b and ₩20.7b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩51.4b.

While this might seem like a lot, it is not so bad since UNITEKNOLtd has a market capitalization of ₩87.2b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.

Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

On the face of it, UNITEKNOLtd's EBIT growth rate left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. We're quite clear that we consider UNITEKNOLtd to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
