West Japan Railway (TSE:9021) Takes On Some Risk With Its Use Of Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that West Japan Railway Company (TSE:9021) does use debt in its business. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. How Healthy Is West Japan Railway's Balance Sheet?

We can see from the most recent balance sheet that West Japan Railway had liabilities of JP¥618.7b falling due within a year, and liabilities of JP¥1.76t due beyond that. Offsetting these obligations, it had cash of JP¥115.8b as well as receivables valued at JP¥155.4b due within 12 months. So its liabilities total JP¥2.10t more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the JP¥1.26t company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, West Japan Railway would probably need a major re-capitalization if its creditors were to demand repayment.

But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, it seems to us that West Japan Railway's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. When analysing debt levels, the balance sheet is the obvious place to start.
